Do you know anything about options trading? It is a fascinating area of the modern financial world that actually began in the early 1970s. It is based on an interesting premise that uses the performance of Stocks or other financial vehicles, but doesn’t always require the investor to have ownership of a security in order to reap a financial benefit from its performance.

Well, if you learn how to trade options you will rapidly come to know various methods or techniques that can be used by investors who are trying to minimize the risks in their portfolios. They do this by, fundamentally, purchasing the “opportunity” for investment, or by insuring the value of their current holdings.

Before we begin to learn how to trade options it helps to know that there are two very basic ways investors can participate in this activity. They can buy a “call option” which is a contract with a “writer” or seller who guarantees them a preset price on a specific stock or commodity for a fixed period of time. They can also purchase a “put option” which guarantees them a preset selling price on a commodity or stock that they currently own as well.

Naturally these guarantees don’t come for free, and this is where some people earn money in the options trading markets. Each capitalist must pay a premium to guarantee the contract or option. There is a universal minimum of one hundred shares that any investor must prepay. In addition to the premium, the investor must agree to the “strike price” on the option, which is the preset per share price at the time the contract expires.

While this might seem complex, once someone starts to learn how to trade options, it will very soon become a streamlined and very simple process to earn money. This is because most people who are active in this particular area will take the time to study specific indexes, commodities and stocks and use this information to make some money.

Lets take a simple case, if an investor assumed that the value of certain stock was going to increase over the course of the coming weeks, they could purchase a call option that allowed them to lock in on the lowest per share price available. If the stock did indeed rise in value, the buyer could then make the purchase at the reduced price or they could just sell their option for a nice profit instead. They would not have to risk any actual investment, but could purchase their premium and receive the difference in values at the time of their sale.

How to set up shared ownership in a stock option trading account?

What is the best way to set up ownership of my portion of a shared stock option trading account? I have invested funds into an account that a friend is trading in an account that they already have set up. (He has a lot more of his own funds in there than mine, I just added mine to the pot.) Is there a standard agreement out there somewhere that can be referenced and tailored to our own terms? I want to be able to claim ownership of the asset, and have it passed to my wife should something happen to me.

** Please refrain from answers like “Don’t do business with friends”. I am only looking for suggestions for the best way to set this up, or other scenarios that are similar. Thank you.

You may wish to consider the legal structure of the entity that holds the brokerage account and the portfolio it contains.

For example, you can establish a private company and each of you hold shares. The company is a separate legal “person” or entity which owns the portfolio in the brokerage account. You and your friend may be company directors and shareholders. The profit distributions as well as equity entitlements would be according to the number of shares held by each shareholder. These shares are in themselves assets which can then be “willed” to others in your estate.

Now, instead of Investing your money directly into the brokerage account, you buy shares in this new investing company instead, which in turn will Trade Stocks on your behalf. If each share is issued at $1 then your asset holdings will be equivalent to the money you would’ve otherwise put into the brokerage account.

If you choose to go this way, it would be best to consult a practising accountant in your own country for further details.

A company may not be your best option. You may decide on a unit trust instead – again, with equity entitlements and profit distributions according to number of units held. Unit trusts have different tax implications than companies.

This is the principle on which Exchange Traded Funds operate. The fund holds the pool of money and each shareholder is entitled to a portion of the fund’s investment and trading results, based on the number of units held. You and your friend can do the same thing on a “miniature” and “private” level. You will probably also find this has more flexible income tax implications.

In summary, there is a larger picture here and if your main concern is “ownership of the asset” and the ability to pass it to others, it would be well worth your while to seek professional advice.

Options trading is a complex form of investment. It is at the sharp end of the financial market so to help you understand the subject we have provided you with a basic options trading glossary.

When you buy an option you are purchasing the right to buy an underlying asset within a certain time period. If you decide not to buy the asset within that time period the option will “expire” and your investment is lost.

Strike Price – This is the term for the underlying price which the stock may be bought and sold at.

Exercised – This is the term used to describe how before a position can be exercised it must go below (for puts) or above (for calls) the strike price otherwise the position cannot be exercised.

Expiration Date – The term used to describe the time limit which is agreed upon by both the holder and the writer within which action can be taken reliant of course on the strike price being reached so that the option can be exercised.

Options Exchange - There exist national exchanges like the Chicago Board Options Exchange (CBOE) where trades take place. If a deal is done through these exchanges then they are called a listed exchange.

Contract – There are fixed price and expiration dates when a trade is done through an options exchange. When a deal is agreed within this framework every listed exchange represents 100 shares of a stock which is given the term contract.

In-The-Money - An investor is deemed “in-the-money” with a call option when the price goes above the strike price. The same goes for a person with a put option if the price falls below the strike price they too are considered “in-the-money”.

Intrinsic Value - Any profit you can make on an option is called its intrinsic value.

Premium – This is the overall price (cost) of an option

Time Value – This is the term used to describe the amount of time left before the option reaches its expiration date.

Volatility – A term used to describe roughly how high risk an option is. This isn’t a true quantifiable number but just an indicator.

Is it possible to obtain wealth from trading options?

Such as call and put options. Also does anyone know about Forex Trading? What tax benefits or pitfalls might one incur trading options?

Theoretically yes.

However MOST people accumulate wealth by Investing. Trading options or forex is speculating, not investing. In other words, it is gambling. You can be well skilled and educated and still lose your behind very,very quickly.

Such trading is at the top of the risk charts, so yes, potential returns can be impressive but they come with a very sharp potential for a complete loss.

When you invest in Stocks, bonds or Mutual Funds, you still have a risk of loss, but the odds of a total loss are slim, and you usually have time to get out before suffering a huge loss (unless you are also speculating with high volatility stocks).

Investing is not speculating. Investing combines an educated guess (no one really can guarantee a profit) with a moderation of risk. A lot of research shows that most investors do not do better by taking on higher than average risks. In other words, slower and steady wins the race.

As to tax issues. There are no benefits to short-term trading of any security. In fact all profits are taxed at your highest marginal rate. This is one more reason why trading rarely results in huge profits. By the time you subtract ticket charges and taxes you have to have a really big profit for you to end up with a better after tax return.

There are conservative strategies for options when combined with stocks you own. These strategies can add income to your portfolio without being significantly speculative.

People build genuine wealth by staying out of debt, by spending less than they earn, and by investing the difference wisely. If you start this as young as possible and routinely increase the amount you are saving and investing, you will build significant wealth.

However, just as with playing in Vegas, speculating is gambling and while a few walk away long term winners, it is ONLY a few that do win. In the short term, anyone can have a measure of luck, but in the long run, it is pretty rare.

The Traders that survive on options and forex are big boys, with big wells of cash and years of training (and losing) behind them. They survive as much off the thrill as the wins.

But understand this, any wealthy trader is never playing with his full pot. He still has most of his assets in more secure investments. In fact, studies have shown that those that take the biggest risks with some of their money, have most their money in ultra-conservative investments. This is how they balance the high risk choices they make.

But if you’re still determined, start reading, take a class and paper trade (trading simulation) for several months so you can establish techniques and indicators that work for you. Until you have both skill and discipline, you might as well just take a lighter to your money.

I think I understand the basics of option trading like calls and puts. What I need help is why an option May put has a strike price of 55 when it’s underlying stock is at 52.03 in Feb? Isn’t the put for buying it down?

When an option is issued, a range of strikes are issued around the the current Stock Price. ie a stock at 52.03 may have options for calls and puts at 40, 45, 50, 55, 60 which varies depending on market practice. The strike price is not the price you pay but the price at which you can buy (call) or sell (put) the stock.

If on the last moment of the expiry date you own a put with a strike of 55, you will make 2.97.
If you own a call 55 on the other hand, you would not excercise it, as it’s 2.97 cheaper to buy the stock directly.

If I were to consider buying some stocks what is the best investment?

Hi, I know next to nothing about Investing and/or stocks. I am considering the option of buying some but not too much (basically so I can have something down the road to fall back on in case I ever need it or to pass along to my children one day) and is the best thing to do just pick a company like for ex: Pepsi and say okay I wanna buy a hundred dollars worth of the company? I don’t know where I should go or how to get started but does anyone know how to help me? What would someone else pick for the best choice to invest in?

Good for you! Investing is a great way to help build financial security. Working for your money is so much harder than having your money work for you! If you want to get the results you’re hoping for, your best bet is to do your homework. Thankfully there are lots of great financial help sites online to help. I included the first few that came to mind in the cite source (including one that specifically addresses your first stock purchase from MSN), but feel free to just search online (but be careful about your sources). Or there are some great and understandable books, (probably at your local library) about beginning investing. I know some people who swear by Investment for Dummies, and the Wall Street Journal puts out a nice little book that has readable summaries of lots of general financial terms. Check these out, get a better idea of what you’re doing, and make an informed decision. You’ll thank yourself for it later.
I’d love to just tell you the answer,but the best course of action for you depends on your situation. Two very important questions to consider: how much money you plan to invest and how comfortable you are with risk (i.e can you afford to lose it?).
Personally, my best current choice is a focus on CDs (Certificate of Deposit) because I have very low funds and I can’t afford to lose them so I’m willing to take lower returns for the security and ease.

Is there a way for the average investor to make $ in The Stock Market?

I just started investing in stocks this year and am finding the maze of details and information about investing methods overwhelming. I’m also sensing that those who make careers of this are in a much better position to know how to trade, whether using options, calls, puts, etc. I signed up for a number of newsletters from professionals who then try to sell me their services, claiming they have inside information that can make a lot of money. They charge anywhere from $100 to $6,000. for their “inside information”, and while I’m sure they know much more than I do I’m wondering what the rewards vs. risk is if I decide to use their recommendations.

It takes time to learn this. There is indeed much info out there but a couple of basic books and some experience will prob go a long ways to getting you educated. Learn the basics of fundamental and technical investing. Read about the many relationships that exist in the markets and see how they look like on charts. Then papertrade with fake money until you gain confidence. Avoid newsletters, if these guys were so good at predicting stock moves, they would be busy making money not selling picks for a $100.

Lot of people say they made million in Stock Market and option trading but I think in reall world its not true.

Options are much more difficult than The Stock Market. If you sock away money in domestic and foreign stock markets over a period of decades, particularly if you use low-cost index funds, the odds are good that you will have outperformed most other ways of increasing your savings because markets tend to move up over long periods of time and they also pay dividends. A relatively clueless person can make significant money by regularly putting money into a handful of index funds over time. Options don’t work that way–they’re very tricky. If you don’t understand stock trading–and understand it very very well–you should just not even think about Trading Options.

It is definitely true that many, many people have made tremendous amounts of money by Investing In The Stock Market, but a key question is always time horizon. If you invested in the S&P 500 market index in 2000, your returns as of today are not so great. If you started in 2003 at about the time the Iraq War was starting, they’re very good. If you started in 1990 or 1980, your returns have been great. There are good arguments to be made that the returns won’t be as good in the future… but the past 27 years have been pretty amazing for investors.
